Concepts Of Forex Market

While traveling abroad you are required to exchange your currency to that of the foreign land. This simple process makes you a participant in the forex markets. Forex market is a giant in the global financial sector. The overall turnout in a single day is more than 5 trillion dollars there by dwarfing all other financial markets.

Despite of its major influence in the financial market the basic concepts are easy to understand. The main reason is that there is only one type of commodity in the foreign exchange market i.e. currency. The major players in the forex market are also less. This makes foreign exchange an easy market to operate.

The trade in forex market is always done in pairs. When we buy one currency you are selling one in return. Therefore all currencies are valued in pairs. For example if Baht to dollar (DOL/BAHT) is quoted as 31.050; it means that 31.050 baht is needed to buy one dollar. The proceeding from
selling one currency is channeled for buying the other. There is another factor which determines your earnings from this trade. That is the interest placed on the currency by the central bank of the currency’s country.

You are entitled to earn the interest of the currency you have brought; and you are required to pay the interest on the currency you have sold. As an example, we can analyze the Thai baht conversion rate with dollar. Let us assume that the interest rate on baht is about 0.5% and that of a dollar is 8%. Then the interest rates are calculated on basis points. Basis point is the 1/100 of one percent. Therefore, the dollar has 800 basis points against 50 basis points for baht. When you make trade in the form of dollar/baht you will have net basis point of 750 or to say earnings of 7.5%.
